Hi All
Can I save my waypoints into a separate Favourites folder on my SD card
And use them to create routs on the XT

I don't know about saving them in a separate Favourites folder but know that you can save them to the SD card and them import them into the XT for use in routes. One caveat though is that there must be at least one saved favourite on the XT otherwise the XT won't show the waypoints on the SD card as available for import.

You can allocate categories to your waypoints in Favourites. Categories show as separate folders in Favourites on your device.

This can either be done in BaseCamp or on the Zumo itself. Note categories won't show until you have 12 or more points in Favourites, at least that was always the case, whether it's changed on the latest Garmins I don't know.

Just trying to free up space on the XT as I have a lot of waypoints loaded in for upcoming trip to Dolomites

Waypoints take up very little space so no sense in making it more complicated.
